Playing Ys II Complete and have come to the first boss - Velagunder... I'm lvl 10. Got the basic short sword, chain mail and cheapest shield. I got the fire-rod activated but it doesn't seem as if I'm doing much damage against him...
Any hints/tricks/tip appreciated...

With the Short Sword, level 10 is enough to do over minimum damage (just barely, though), but you'll probably want to be level 11 or 12. Alternatively, you could head back to town and pick up the Long Sword for 1,000 G (with it, level 9 or 10 would be fine for Velagunder), but I'd say you're better off saving up for the Talwar later on.
In any case, levels are generally pretty important in the Ys games, so if you're having trouble, gaining a level or two will usually solve the problem, along with keeping your equipment upgraded.

Thanks. What's the level cap in Ys II? In Ys I I think it was 10 if I remember correctly.
Also, when fighting Velagunder should I be using melee with the sword or try to fight him with the fire magic?

For the "Complete" version, level 55 is the maximum. It's kind of odd, two different EXP systems between the two "Complete" games... Ys I is fixed EXP, plain and simple. Ys II's is fixed until a certain level (the same as the enemy's, I think), and then they give you less and less as you grow stronger.
Anyway, in this game, melee will get you nowhere against most bosses. Still, the Fire magic's damage is linked to your STR stat, so you'll still want your best weapon equipped.
